Photo Uploader has gone soppy and Imgur didn't work either.

You need to select the "Hotlink for forums" option. That'll copy the code to your browser and you can just Paste it in without worrying about tags.

I thought the main reason a (forum for example) doesn't host directly is that the storage space can quickly fill up will thousands of ramdom pictures of rubbish, unless you can offload image storage cheap to some other host?

The official reason historically cited is that STW doesn't want to be liable in the event of someone posting something stupid which could get them sued.
I rather suspect that the real reason is simply that it was just never implemented as a feature in the first place.
